Business owners who operate retirement plans must know the restrictions that exist for benefits and contributions. These boundaries have been put in place to guarantee equity as well as conformity with governing rules.

Defined Benefit Plan Limits

Annual Benefit Limit:

The highest annual benefit payable under a defined benefit plan cannot exceed any of the following:

  • 100% of the participant’s compensation averaged over their three highest years of compensation, or
  • $230,000 (as of 2021, indexed for cost-of-living).

This dollar limit is adjusted in $5,000 increments due to the cost-of-living increases. Furthermore, this limit is actuarially adjusted for retirement ages earlier than 62 (reduced) or later than 65 (increased).

In a defined contribution plan, “annual additions” to each participant’s account including employer contributions, employee salary reductions, employee contributions and plan forfeitures are limited to the lesser of:

  • 100% of participant’s annual compensation; or
  • $58,000 (as of 2021 indexing by inflation).

The dollar limit is subject to indexing in increments of $1,000.

Compensation Limit

Another limitation is that only the first $290,000 worth (as of 2021, indexed for inflation) which can be considered in a plan's benefit/contribution formula for each employee's annual compensation should be included. For instance if an individual earns $300,000 annually during year 2021 while having 10% money purchase scheme then maximum contribution made towards this person shall amount up-to $29,000 (10% of $290,000).

These restrictions are vital so as not to violate laws governing retirement plans hence maintaining compliance status. Business owners must frequently assess their plans based on current indexed thresholds.
